Where are we exactly....

Heather finds out why it's true that you shouldn't talk to strangers. Or look in mirrors, quite honestly.

The beginning takes place in whatever town Heather lives in. After fighting the Missionary at the Apartment roof, Douglas drives you to Silent Hill (Heather doesn't have much money for the bus). So, with that, they most likely live pretty close to the town.

I'm pretty sure Heather lives in Ashfield.

I remember hearing this before. The justification, I think, is that both SH3 and The Room feature the same subway lines. I've never confirmed this for myself, though.

How many semi-small towns in the northeastern United States have subways, anyway?

Only one, but doesn't that involve assuming that Silent Hill 3 City is in the northeast? My impression is that the trip between Silent Hill 3 City and Silent Hill took the better part of a day, given the apparent passage of time.

I've been of the belief that South Ashfield is actually a fictional section/neighborhood of Boston, it being the only city in New England with a metro line. Silent Hill 3 City may also be a fictional section of a city such as Philadelphia, New York, Baltimore or Washington, D.C.

Incidentally, I was curious about whether Grand Rapids, MI had a subway system, since you can go from there to New England in about a day.

I didn't look extensively, but I don't think it does.

I knew there weren't that many. That's why subways showing up in Silent Hill always seemed so suspiciously Japanese. However, that's even less than I'd assumed.

Well, there goes one possible connection.
